“THE LITTLE ENGINE THAT COULD” ECONOMY

Economists often characterize an economy that is in an ideal, sustainable scenario featuring moderate economic growth, low unemployment, and stable inflation as a “Goldilocks Economy” – in other words, “not too hot, not too cold.” The term is derived from the children’s story, “Goldilocks and the Three Bears.” So, how would we characterize today’s economy? Continuing with the use of children’s stories as metaphors, I would characterize today’s economy as “The Little Engine That Could” economy. “The Little Engine That Could” story is a classic children’s tale about a small locomotive that overcomes a steep mountain to deliver toys to children after larger engines refuse. The story emphasizes persistence, optimism, and self-belief through the famous mantra, “I think I can, I think I can.”

I believe you can see the point here. Today’s economy is in an OK position; but not great. It keeps struggling on, hoping to make the summit. “I think I can, I think I can,” it seems to be saying. The following is the WAP Score we use to help us assess the economy. You can find more detail at this link.

DOW 50,000 – IS THIS AN OVERVALUED MARKET?

The Dow Jones Industrial Average hit 50,000 for the first time last Friday. The Dow has been closing above 50,000 every day since then. It closed at 50,121.40 yesterday. The Dow is currently trading at a P/E Ratio of 25.42, which is high by historical standards. We estimate that P/E ratios are fairly valued in the 15 to 18 range.

The Dow Jones Industrial Average is only one index that we can use to estimate market valuation. The Standard & Poor 500 (S & P 500) is another stock index we can use. The S & P 500 is currently trading at a P/E Ratio of 29.65, also an historically high market valuation.

Advisor Perspectives, a financial publication for investment advisors, estimates that: “Based on January’s S&P 500 monthly data, the market is OVERVALUED somewhere in the range of 123% to 201%, depending on the indicator.” They go on to say that: “At the end of January, the average of the four [indicators they use] is 160%, one of the highest levels in history. For an eighth straight month, the average is more than 3 standard deviations above its historical mean, signaling an overvalued market.”

What could bring the Dow and S&P 500 indices back to more reasonable valuations? If you look at the P/E Ratio, the numerator is the price of the index; and the denominator represents the earnings for the companies in the index. So, the valuation could come down if the price of the index declines. Or, it could come down if the earnings of the companies in the index increase. Increasing earnings is largely a function of how the economy is doing. One final point – It’s important to remember that periods of over- and under-valuation in the markets can last for many years. So, use of these valuation metrics is not for short-term market predictions. Use these metrics for your long-term investment planning and expectations for long-term investment returns.

WHY WOULD YOU BUY CRYPTOCURRENCIES!!!??? (That’s Another Rhetorical Question)

Why would you buy bitcoin or any other cryptocurrency? A better question is: How much is bitcoin worth? In early October, bitcoin was trading at $126,000. Over the weekend, bitcoin had fallen below $76,000, trading around $78,000 on Monday, a 38% decline from the early-October peak.

So, like I asked in Monday’s article on the “worth” of gold [Why Would You Buy Gold!!!???], I ask again – how much is bitcoin worth? It’s not $126,000 or $78,000 – those are bitcoin’s prices. The answer is: I don’t know, you don’t know, no one knows! You cannot determine how much bitcoin is worth. It all has to do with a concept known as intrinsic value. According to Investopedia, “Intrinsic Value is a measure of what an asset is worth that is arrived at by means of an objective calculation or complex financial model, rather than using the currently trading market price of that asset.” Such calculations and financial models often use cash flows in the calculations. But gold, silver, cryptocurrencies, and other non-financial assets don’t have cash flows. Accordingly, you can’t calculate an intrinsic value, or “worth”, of the asset. And when you can’t calculate its worth, or intrinsic value, you don’t know if the price you’re are paying for the asset is too much (overvalued), too little (undervalued), or just right (a fair price). Without the ability to make this determination, you are just speculating on the purchase. Will it go up, down, or stay the same? You have no reasonable basis to make that judgement. What will cryptocurrencies close at today, or next week, or next year? The truthful answer: I have no idea! That’s why I’m investing in stocks and other assets where I can determine an intrinsic value.
